The problem of optimal design of go

The problem of optimal design of government policy toward financial
institutions in distress is very complex. This article is devoted to discussing
one important aspect of this problem: the issue of time consistency. Our main
objectiveinthisarticleistoprovideanelementaryexpositionofafundamental
economic insight of Kydland and Prescott (1977), which is that an ex ante
optimal policy may require the government to tolerate inefficient outcomes
ex post. In the context of policy toward insolvent institutions, this means that
optimal policy may require the government to refrain from bailing out a firm
despite the large adverse consequences that the firm’s failure may have for the
macroeconomy as a whole. To make this point, in the first part of this article,
we build a simple model with a time-consistency problem associated with
the government bailout policy toward large (systemically important) financial
institutions
